The Essentials in a Nutshell
Bond funds are collective investment vehicles (SICAVs, FCPs, ETFs) that invest in debt securities issued by governments or companies seeking financing. In return, investors receive regular interest payments in the form of coupons, which can be distributed or capitalized to grow the value of their shares. This investment vehicle offers delegated management and accessible diversification, pooling a variety of bonds based on issuer, maturity, and interest rate type (fixed or variable). Although less volatile than stocks, this investment involves fees and exposes investors to risks of capital loss, liquidity risk, and interest rate fluctuations.

Bond funds are collective investment vehicles that invest primarily in government, corporate, or municipal bonds. They allow you to grow your savings, either by receiving regular income or by increasing your initial investment.

  • Bond funds allow investors to invest in a diversified portfolio of debt securities with varying yields and risks, which helps spread risk and makes management easier for investors.
  • Before investing in a bond fund, it is important to research the types of bonds offered (government or corporate, fixed- or variable-rate, zero-coupon, convertible, etc.), the fund’s performance, and the fees associated with the investment.

Bond Funds: Definition, Characteristics, and How They Work

What is a bond fund?

A bond fund is a collective investment vehicle composed of bonds—that is, debt securities issued by governments, public entities, or private companies.

Good to Know According to the French Financial Markets Authority (AMF), a bond is “a debt instrument issued by a company, a local government, or a national government on the financial markets.” Also known as a debt security, it is used by economic entities to borrow money. In fact, to carry out their projects, these entities often need to raise substantial sums of money, which only multiple creditors can provide.

How Bond Funds Work

A bond fund consists of various debt securities, thereby allowing investors—whether individual or institutional—to lend to multiple entities without having to manage each investment individually. It is managed by a management company authorized by the Autorité des Marchés Financiers (AMF), which is responsible for purchasing bonds, reselling them, and arbitraging them.

In practical terms, when you invest in a bond fund, you gain exposure to a diversified portfolio of bonds.

  • Either you receive regular income (quarterly or annually) at a fixed or variable interest rate (called a coupon) on the amount you have lent, and you get your initial principal back when the investment matures (between 5 and 30 years). This is the case if you choose a distribution-type collective investment scheme (OPC).
  • Either you reinvest the potential income, which gradually increases the value of your share, if you choose a reinvestment mutual fund.

Of course, this type of investment, like any investment vehicle, involves risks (loss of principal, interest rate risk, etc.).

The Different Types of Bond Funds

Bond funds are collective investment schemes (CIS) that fall into two categories:

  • undertakings for collective investment in transferable securities (UCITS), which may be marketed throughout the European Union;
  • alternative investment funds (AIFs) marketed in France.
Good to Know Investment funds can take various forms, including: - SICAVs (open-end investment companies specializing in the purchase and sale of bonds) - ETFs (exchange-traded funds) - FCPs (mutual funds) In addition, there are several types of bond funds: - traditional funds: these invest in government bonds - fixed-term or dated funds: these offer bonds with a fixed maturity date - corporate funds: these manage corporate bonds - Index-based funds: these consist of bonds that track a financial market index - Regular-income funds: these distribute income at a frequency established at the time of subscription.

Learn more about bonds

When we talk about bond funds, we’re talking about bonds! We believe it’s essential to review these investment vehicles and their specific characteristics.

The Characteristics of a Bond

To raise funds, businesses can issue bonds, which may or may not be listed on a stock exchange. New bonds are issued on the primary bond market. So-called “secondary” bonds, on the other hand, are offered on the secondary market and traded among investors.

To read and understand a bond, you should focus on:

  • its issue price (the price at which it was issued on the market);
  • its face value (its initial principal);
  • its price (the price at which the bond trades);
  • its maturity (its lifespan);
  • its coupon (the interest rate);
  • its redemption price (the amount repaid upon maturity).
Good to Know The coupon payment on a bond is calculated based on its face value and the number of bonds held.

The Different Types of Bonds

There are several types of bonds:

  • fixed-rate: the coupon amount and the frequency of payments are set at the time of issuance, providing a steady income;
  • variable-rate: the coupon amount varies based on a market rate and a fixed rate;
  • zero-coupon bonds: these bonds do not pay coupons during their term (the coupon amount accrues over the life of the bond and is paid at maturity);
  • Convertible into shares: These instruments can be exchanged for shares of the company, subject to specific terms and conditions.

You should also be aware that bonds differ depending on the issuer. For example, you will find:

  • government bonds, such as French Treasury bonds (OATs) or German Bunds, for example (OATs are primarily issued at fixed rates and are redeemable at maturity);
  • Corporate bonds, issued as short-term (maturing in less than five years), medium-term (maturing between 5 and 12 years), or long-term (maturing in more than 12 years) bonds, which offer higher yields than government bonds due to their higher risk.
Good to Know Bonds and stocks are two very different investment products. When you buy a stock, you become an owner of a portion of the company’s equity. You participate in annual shareholder meetings and receive dividends proportional to your ownership stake. When you invest in a bond, you are purchasing a portion of a government’s or a company’s debt. In return, you receive periodic interest payments and get your original principal back at maturity.

What are the advantages and limitations of bond funds?

The Benefits

Bond funds offer several advantages for investors. In particular, they provide access to a diversified bond portfolio, which allows investors to invest in multiple debt securities with a single initial investment, generate potential income, and spread risk. They often offer investments that are more accessible than individual bonds. Finally, they handle asset management, distributions, and more…

Associated Risks

Investing in a bond fund also involves numerous risks, the main ones being:

  • capital loss (the creditor cannot guarantee the investor the return of the initial capital);
  • interest rates (the higher the rate, the riskier the investment);
  • a decrease in the bond's value if it is sold before maturity;
  • failure to find a buyer in the event of a resale of the bond;
  • liquidity issues (difficulty reselling the bonds)…

How do you choose a bond fund?

Factors to Consider Before Investing

There are several factors to consider when selecting bond funds.

The Type of Bonds Offered

The bond fund includes various types of debt securities: government or corporate bonds, fixed-rate or variable-rate bonds, zero-coupon bonds, and so on. Take the time to carefully review the fund’s portfolio.

The investment's term

Also consider the time horizon (short-, medium-, or long-term) to ensure that your investment fully meets your goals.

Performance

The performance of a bond fund refers to the change in its net asset value between two specified periods; the net asset value is equal to the fund’s net assets divided by the number of shares held in the fund.

Fees

This investment involves fees (entry, management, and/or exit fees) that may reduce your return.

Good to Know Before investing, it is important to review: - the issuer’s credit rating (i.e., the level of risk), which is issued by a credit rating agency - the Key Information Document (KID), which outlines the bond fund’s investment strategy and risk level.

Choose Based on Your Strategy and Goals

Your investment should align with your wealth management strategy, your profile, and your goals. It depends, in particular, on the level of risk you are willing to assume and the intended investment horizon (short-, medium-, or long-term).
